The outcome of a work made by the agent has three possible results, 500, 300 and 0 with probabilities 1/2, 1/4 and 1/4, respectively, if the agent makes his work diligently and with probabilities 1/2, 1/8 and 3/8 if the agent shirks. The utility function of the agent is u(w,e) = Vw - e, where e = 1 if the agent works diligently and e = 0, if the agent shirks. The agent has a reservation utility up = 2. The result is observable, but not the effort of the agent. (a) Compute the wage scheme (Wo, W300, W500) (0,0,0) offered by the principal. (b) Is the wage increasing in the result? Why?
